What economics studies
Definitions over time
| Thinker | Definition |
|---|---|
| Adam Smith (The Wealth of Nations, 1776) — the 'father of economics' | a science of wealth |
| Alfred Marshall (Principles of Economics, 1890) | a study of mankind in the ordinary business of life — material welfare |
| Lionel Robbins |
| 'the science which studies human behaviour as a relationship between ends and scarce means which have alternative uses' — scarcity |
| Paul Samuelson | how society uses scarce resources to produce goods and distribute them over time — growth |
The central problems of every economy, because resources are scarce: what to produce, how to produce, and for whom to produce.
The production possibility curve (PPC) — shows the combinations of two goods an economy can produce with its resources fully and efficiently used.
Branches — microeconomics studies individual units (a consumer, a firm, a market); macroeconomics studies the economy as a whole (national income, inflation, employment). Positive economics describes what is; normative economics says what ought to be.
The trap: the PPC is concave because opportunity cost increases — a straight-line PPC would mean constant opportunity cost.
Utility and the consumer's choice
Utility — the want-satisfying power of a good. Two approaches measure it.
Cardinal approach (Marshall) — utility can be measured in units ('utils').
Ordinal approach (Hicks and Allen) — satisfaction can only be ranked, not measured.
Worked example — a consumer's MU from successive cups of tea: 20, 15, 10, 5, 0, −5. TU is 20, 35, 45, 50, 50, 45 — highest at the fifth cup, where MU is zero.
The trap: when MU = 0, TU is at its maximum — not zero; TU falls only after MU becomes negative.
Demand and the law of demand
Demand is the quantity of a good a consumer is willing and able to buy at a given price in a given period.
What it depends on — the good's own price, the prices of related goods (substitutes such as tea and coffee; complements such as cars and petrol), the consumer's income, tastes, expectations, and — for market demand — the number of buyers.
The law of demand — other things remaining the same, price and quantity demanded move in opposite directions; the demand curve slopes downward. Reasons: the income effect (a lower price raises real income), the substitution effect (the good becomes cheaper relative to others), diminishing marginal utility, and new buyers entering.
Exceptions
| Exception | Why |
|---|---|
| Giffen goods | an inferior staple taking a large share of a poor household's budget — when its price rises, the family can no longer afford better food and buys more of it (Robert Giffen observed this with bread) |
| Veblen (prestige) goods | diamonds, luxury cars — bought because they are expensive |
| expected price rise | people buy more now, fearing higher prices later |
| necessities | demand barely changes with price |
Movement and shift
| Cause | On the graph | |
|---|---|---|
| change in quantity demanded | change in the good's own price | movement along the curve (extension or contraction) |
| change in demand | change in income, tastes, related prices | shift of the whole curve (increase or decrease) |
Normal and inferior goods — demand for a normal good rises with income; for an inferior good it falls as income rises (coarse grains replaced by better food).
The trap: a change in the good's own price causes a movement along the demand curve; anything else shifts the curve.
Elasticity of demand
Price elasticity of demand — how strongly quantity demanded responds to a change in price:
> Ed = percentage change in quantity demanded ÷ percentage change in price (taken as a positive number)
Worked example — price rises from ₹10 to ₹12 (a 20% rise) and quantity falls from 100 to 90 units (a 10% fall): Ed = 10 ÷ 20 = 0.5 — demand is inelastic.
Degrees of elasticity
| Ed | Name | Demand curve |
|---|---|---|
| ∞ | perfectly elastic | horizontal |
| greater than 1 | elastic | flatter |
| 1 | unitary elastic | a rectangular hyperbola — total spending stays the same |
| less than 1 | inelastic | steeper |
| 0 | perfectly inelastic | vertical |
The total expenditure method — if a fall in price raises total spending, demand is elastic; if spending stays the same, unitary; if it falls, inelastic.
What makes demand elastic — many close substitutes; the good being a luxury; a large share of income spent on it; a long time to adjust; many uses. Salt and life-saving medicines have inelastic demand; branded clothes and holidays, elastic.
Other elasticities
The trap: a vertical demand curve is perfectly inelastic (Ed = 0), and a horizontal one perfectly elastic — the flatter the curve, the more elastic the demand.
